What is a discretionary trust?

A discretionary trust is a legal arrangement where assets are held by trustees, who are given the authority to decide how those assets should be distributed among a group of potential beneficiaries. Unlike a fixed trust where each beneficiary has a defined share, a discretionary trust allows greater flexibility.

This means that no beneficiary is automatically entitled to receive anything from the trust. Instead, the trustees are empowered to use their judgment to determine what is in the best interest of each individual, based on their needs at the time.

Discretionary trusts are especially useful when family circumstances are likely to change, or where financial or personal vulnerabilities make fixed inheritance less appropriate.

What are the benefits of a discretionary trust?

Discretionary trusts are popular because of the degree of control and protection they offer. Key advantages include:

  • Flexibility for the future: Trustees can adapt to changes in the lives of your beneficiaries, such as health concerns, financial hardship, or relationship breakdowns.
  • Support for vulnerable individuals: People with disabilities or complex care needs can be supported financially without compromising access to state benefits.
  • Asset protection: Family assets placed in trust may be shielded from claims in divorce, bankruptcy, or other legal disputes involving beneficiaries.
  • Tax planning opportunities: Depending on how and when a trust is set up, it may help manage or mitigate inheritance tax and other tax liabilities.

It is important to remember that trusts are not tax loopholes or a guarantee against all risks or liability to tax, but when used appropriately, they can offer significant peace of mind.

When should I consider using a discretionary trust?

There are a number of situations where a discretionary trust may be the right solution. For example:

  • You want to provide for children or grandchildren, but aren’t sure yet what their financial circumstances will be in the future.
  • You have a beneficiary with learning difficulties, mental health concerns, or care needs who may not be able to manage money directly.
  • You would like to protect part of your estate from external claims while keeping options open for how and when assets are shared.
  • You want to ensure that family gifts are distributed fairly, taking account of personal circumstances over time.

Discretionary trusts are also commonly used in wills, to preserve flexibility after death and support long-term family planning.

Who controls a discretionary trust?

Trustees are the legal custodians of the trust and have the authority to decide how assets should be managed and distributed. They are usually guided by a separate letter of wishes from the person who created the trust, although this document is not legally binding.

You can appoint trusted family members, professionals, or a combination of both to act as trustees. It is essential that trustees understand their responsibilities and are able to act impartially and diligently. We frequently assist clients in choosing trustees and advising them on their duties once appointed.

What are the tax implications of discretionary trusts?

Discretionary trusts come with specific tax rules that need to be carefully considered:

  • Inheritance Tax (IHT): An immediate charge may apply when significant value is transferred into the trust, and further charges can arise every 10 years (known as periodic charges) and when capital is distributed.
  • Income Tax: Any income retained within the trust is taxed at the higher trust rate. However, beneficiaries may be able to reclaim tax (depending on their own circumstances) if income is distributed to them.
  • Capital Gains Tax (CGT): Trustees may be liable for CGT when trust assets are sold or transferred, although some reliefs may apply.

Can a discretionary trust be changed or closed?
